It's interesting technology, but a Wii killer it is not. The obvious problem for me at least is that to a random casual consumer of the type that has made the Wii a success, this on first play will not seem that different to the Eye Toy.
Now add in some holograms to use as an interface and you have some really futuristic stuff. Imagine if it could project a floating music interface (a simple play, pause, stop, skip and volume) within 1 1/2" feet of you while you walked around your living room. It would see your hand motions, and perform the controls. Or, it could just read some simple hand gestures and turn them into controls. Thumbs up for play, peace for pause (because it's two fingers like a pause symbol) hook your right them in a get out of here manner to skip forward, same on the left to skip back, make a fist to stop playback and mimic turn a volume nob up or down to turn the music up or down. This would be awesome!
Suddenly that line "you have to use your hands?" from Back To the Future Part II seems eerily prescient.

I think that this will eventually replace the current Wii controls, but it will still take some years until MS comes out with a fully playable model. And I also think that while this is amazing, the next big step to accompany it will be feedback, and I'm not sure how soon we can get that without some bit of machinery touching our bodies. Of course, this is alos a prerequisite for a holodeck.
I'll believe that Natal works much better than an Eyetoy when I see it. Up to now all I have seen is a bunch of pre-visualization videos and a pedophile grooming simulator.
